The Odd Relationship Between Apple iPad and Mac Sales

When will iPad sales rebound? And will Mac sales fall when they do? Source: Apple.

Apple (NASDAQ: AAPL  ) just reported a blowout quarter, surpassing analysts' expectations on revenue and profit. But the earnings report wasn't all rosy. Notably, iPad sales fell for the third straight quarter and missed expectations. The 12.3 million iPads sold last quarter represent a 13% decline in iPad sales year over year and severely missed analysts' consensus estimate of 13.1 million.

Meanwhile, Mac sales have been surging, with last quarter representing the best quarter of sales in the company's history. There certainly seems to be a relationship between the Mac and the iPad. As iPad sales have fallen this year, Mac sales have increased. Last year, when iPad sales were still growing, Mac sales were decreasing. What exactly is going on here?

The simple conclusion
The simple conclusion is that the iPad and Mac are substitutes for one another. Not perfect substitutes, mind you, but a lot of people looking to buy a new computer will opt for an iPad over a Mac because it can do everything they need for a lower price. For others, a tablet just won't cut it, and they need the computing power of a full-fledged notebook or desktop.

The thing about substitute goods is that when the selling price of one of the substitutes decreases, its sales will increase. As a result, the other substitute's sales decrease.

Indeed, in recent quarters Apple has seen a small rebound in the average selling price of iPads while the ASP for Macs has declined slightly. Before the drop in iPad sales, we saw its ASP decline in 2013 after the release of the iPad Mini, resulting in a sales increase while Mac sales declined.

These weren't huge price swings, though. Not like the decline in ASP for the iPad after Apple introduced the lower-priced iPad Mini. It's just a little price fluctuation between 1% and 4%. It doesn't completely explain the huge swing in iPad and Mac sales.

A different substitute
As I mentioned, iPads and Macs are substitutes for one another, but not perfect substitutes. Likewise, large-screen smartphones and iPads are substitute goods -- even better substitutes than iPads and Macs.

Over the past couple of years, we've seen huge increase in the number of large-screen phones available. Apple finally started feeling the pressure from competitors to make a larger iPhone and released the iPhone 6 Plus this year. But the competition wasn't cutting into iPhone sales as much as it was cutting into iPad Mini sales.

Remember, the ASP for iPads started to increase again this year, implying fewer sales of the iPad Mini in the mix. That's because consumers were opting to substitute their small-screen tablet purchases with a large-screen phone. This makes economic sense, as the cost of owning a giant phone is much lower than the cost of owning a phone and a small tablet.

A large-screen phone is a much worse substitute for a Mac than an iPad. As a result, Mac sales are starting to rebound as more people buy PCs to complement their large phones and we continue to see a shift to Mac from Windows.

A final explanation
One last explanation for the falling iPad sales is that the number of people who haven't bought a tablet yet is shrinking. While the market might not be saturated -- as CEO Tim Cook claims -- the number of new purchasers is starting to decrease. Meanwhile, we've yet to see a major replacement cycle kick in and grow sales.

On the fourth-quarter conference call, Cook said the number of first-time iPad buyers in its top six markets accounted for 50% to 70% of purchases. In the previous quarter, Cook said that number was "more than 50%." In the first half of the year, over two-thirds of iPad purchasers were new to the iPad.

Thus, we can estimate that the number of purchasers new to iPad has decreased year over year in each of the past three quarters, while the number of purchasers upgrading has increased in each of the past three quarters. It might not be long before replacement purchases start to grow past new purchases, and iPad sales settle in for steady growth, a la the iPhone.

Meanwhile, as iPad owners put off purchasing a new iPad, they might be opting to round out their computing portfolio with a Mac, which Apple has made some great advancements with in terms of interoperability with the iPad and iPhone.

Putting falling iPad sales in context
I can't be sure that any of these explanations is accurate, but my point is that if you put Apple's falling iPad sales into the context of its total product portfolio as it stands today, it doesn't look very bad at all. It seems like Mac and iPad are on different replacement cycles or -- worst-case scenario -- users are opting for a Mac over an iPad to complement their large phones. Apple would rather sell customers a Mac than an iPad, though, as the former carries a higher average selling price and results in more profits.

Over the past two quarters, iPad revenue combined with Mac revenue has been relatively stable compared with the same period in 2013. Meanwhile, the new iPhone 6 Plus helped Apple increase its iPhone ASP by $42 sequentially last quarter with just a few days of sales. Additionally, Apple is making efforts to compel users to own all three types of devices. Only time will tell if iPad and Mac sales can continue to grow at the same time.

Apple Watch revealed: The real winner is inside
Apple recently revealed the product of its secret-development "dream team" -- the Apple Watch. DuPont is banking largely on its agriculture business for growth on the top line, when other businesses are still in the rut. In its first quarter, agriculture not only accounted for the largest share of its total revenue (30%), but was also the only division to report a double-digit growth in sales. But with the world's largest seed company, Monsanto (NYSE: MON  ) , delivering flat corn and soybean seeds and traits sales in its last quarter, DuPont is unlikely to deliver anything great next week.

Hot Blue Chip Companies To Invest In 2014

With no compelling reason to be pessimistic today, Wall Street started the week off strong Monday, bidding stocks higher as Europe took further steps to stop the bleeding in Greece. Data today also show an abrupt jump in consumer borrowing, with Americans taking nearly $20 billion worth of debt in May, up sharply from the $10.9 billion more citizens borrowed in April. When all was said and done, the Dow Jones Industrial Average (DJINDICES: ^DJI  ) tacked on 89 points, or 0.6%, to end at 15,225.

UnitedHealth Group (NYSE: UNH  ) led all blue chips higher Monday, adding 2.1%, as the health insurer enjoyed the benefits of a favorable article in Barron's, making the case for a 40% run-up in the stock over the next several years. The staggered rollout of Obamacare is cited as the major catalyst for the stock's potential in the bullish piece, which Wall Street clearly paid attention to. Shares even hit a 52-week high during trading today.

Big-box retailer Wal-Mart Stores (NYSE: WMT  ) also outperformed, jumping 2% Monday. It's easy to see how Wally World could benefit from today's intel on consumer credit; in a consumer-driven economy, a rapid increase in personal debt is one surefire way to increase spending, and the ubiquitous retailer is no stranger to that concept. The third-largest company in the Dow has recently gotten creative in terms of how to ramp up in-store purchases, and it now even offers its own credit card and banking solutions.

Hot Blue Chip Companies To Invest In 2014: McDonald's Corporation(MCD)

McDonald?s Corporation, together with its subsidiaries, operates as a worldwide foodservice retailer. It franchises and operates McDonald?s restaurants that offer various food items, soft drinks, coffee, and other beverages. As of December 31, 2009, the company operated 32,478 restaurants in 117 countries, of which 26,216 were operated by franchisees; and 6,262 were operated by the company. McDonald?s Corporation was founded in 1948 and is based in Oak Brook, Illinois.

Advisors' Opinion:

Michael Neelon(misc)/Alamy If you like to start your day with a cup of a coffee and like the idea of free, McDonald's (MCD) has a deal for you. From Sept. 16 through Sept. 29, the fast food giant is giving customers a free small coffee during its breakfast hours. At participating restaurants only, of course. McDonald's announced earlier this year that it was going to put more effort into growing its coffee business. Even though its brand is hardly built on coffee, the chain has become the top seller of coffee in the country. But there's stiff competition out there, with the likes of Starbucks (SBUX) and Dunkin' Donuts (DNKN) enjoying fierce brand loyalty -- and far stronger associations with java. But free is free, and the idea is to see if any of those who usually head to the other places for their morning Joe could be convinced to give McDonald's brew a try. Even when it's not free, coffee at McDonald's is often a much better deal than its competitors' cups. Many McDonald's outlets offer any size coffee for $1. Those who drink large coffees can expect to pay twice that at Dunkin' Donuts and even more at Starbucks. But if you value caffeine in your coffee, particularly to get you going in the morning, be aware that McDonald's coffee typically doesn't pack the punch of what Starbucks, Panera Bread Co. (PNRA) and Dunkin' are offering. Starbucks coffee has been measured as having more than twice the caffeine of McDonald's coffee, while most of the others were at least 20 percent more potent. Of course, not everyone requires the same amount of jolt. And free is free, even if it's only for two weeks. Freebies First, In Supermarkets Later McDonald's tried to amp up its coffee game in 2009, when is launched its McCafe concept. Now, the company is saying it expects to get into the grocery coffee wars, too, with its branded bagged coffee and single-serve K-cups arriving in stores early next year. This is the second time McDonald's has used a "Free Coffee Event"

Daniel Acker/Bloomberg/Getty Images Maybe it's not too late for McDonald's (MCD) to start serving chili cheese dogs and cherry limeades directly to cars by food runners on roller skates. Sonic (SONC) posted quarterly results after Monday's market close, proving once again that the "America's Drive-In" is holding up a lot better than McDonald's. The secret to Sonic's success can't be the expanding menu of cheap eats because that's a strategy that's not working for McDonald's. Is it the retro charm that's fueling growth at the chain of 3,500 fast food restaurants? Is it the unique menu? Is it the memory-making dine-in experience that's rare to find elsewhere these days? Whatever it is, it's working for Sonic. Sonic Boom Sonic had another blowout quarter, fueled by a same-store sales spike of 5.3 percent for the three months ending in May. Just to frame this achievement in perspective, McDonald's has posted negative same-store sales for three consecutive quarters at its domestic locations. The two burger chains operate on different fiscal calendars, but for an apples-to-apples comparison, consider that McDonald's stateside comps during March, April and May would have been collectively negative. Sales growth is just part of a strong quarter. Investors need to make sure that a company isn't padding sales by selling expensive food on the cheap. Sales growth has to bleed down to the bottom line, and Sonic's operating profit and earnings climbed 6 percent and 13 percent, respectively. Just so we're clear on the cheerleading, McDonald's posted declines on both fronts in its latest quarter. Sonic posted better than expected results on Monday. McDonald's fell short of Wall Street profit targets in its most recent report. Dine and Dash On the surface, it would seem that McDonald's is trying to be more like Sonic. A wide array of drink choices has been a hallmark of the Sonic experience, and that's been happening at McDonald's since the McCafe introduced smoothies a

The Chinese e-commerce giant is set to start trading in New York Friday in what could be the biggest initial public offering of all time. Visa (V) swiped its earnings card only to find out that it’s been rejected.

The credit-card company said it earned $2.20 cents a share, beating forecasts for $2.18, on sales of $3.16 billion, below the Street consensus for $3.19 billion. Visa also said that revenue would slow during the second quarter as a result of sanctions imposed on Russia and a stronger dollar.

Jefferies’ Jason Kupferberg and team call Visa’s results a ‘modest bump in the road” but remain optimistic:

Shares of V will understandably trade lower…given: 1) narrowing of net rev growth guidance to the lower part of the range, 2) slightly more softening in x-border volume growth, 3) uncertainty re Russia, 4) obtuse messaging around tax rate guidance. However, we were encouraged by recovery in most all April metrics and higher operating margin guidance. The long-term story is intact.

The uncertainty around Russia could also weigh on MasterCard’s (MA) results when it releases earnings on May 1, Kupferberg says.

Shares of Visa have dropped 4.1% to $200.82 at 2:38 p.m., while MasterCard has fallen 4.2% to $71.25. Visa’s drop is also weighing heavily on the Dow Jones Industrial Average, thanks to its big drop, which is more than twice the size of Intel’s (INTC) 1.7% decline and Goldman Sachs’ (GS) 1.6% fall put together, and having the highest price in the price-weighted Dow. The Dow has fallen 0.8% to 16,362.27.

Top 10 Promising Stocks To Invest In Right Now

According to Kirk Skaugen, senior vice president and general manager of Intel's (NASDAQ: INTC  ) PC business, there are a whopping 500 million consumer or business PCs that are four years or older. To put this number in perspective, worldwide PC shipments are good for about 350 million units each year. Undoubtedly, getting these users to upgrade to new PCs would be a major boon for the entire PC industry. But given the explosive rise of affordable mobile computing devices, it isn't looking promising that 500 million existing PC users will directly translate into 500 million new PC purchases.

Tipping the scales
Naturally, Intel hopes it can tip the scale back in the PC's favor with the upcoming release Intel Bay Trail, its next-generation Atom processor, which will allow device makers to produce affordable, yet power-efficient 2-in-1 hybrid devices and touch-enabled laptops. According to Skaugen, entry-level 2-in-1s should start at $400, while touch-enabled laptops are expected to start around $300, and both should be available around the holiday season. Considering the average selling price of a tablet is expected to be $381 at the end of the year, the PC may once again become palatable to consumers.

Exchange-traded funds offer a convenient way to invest in sectors or niches that interest you. If you'd like to add some international dividend-paying stocks to your portfolio but don't have the time or expertise to hand-pick a few, the iShares Dow Jones International Select Div ETF (NYSEMKT: IDV  ) could save you a lot of trouble. Instead of trying to figure out which companies will perform best, you can use this ETF to invest in lots of them simultaneously.

    The basics
ETFs often sport lower expense ratios than their mutual fund cousins. The iShares ETF's expense ratio -- its annual fee -- is a relatively low 0.50% -- and it recently yielded more than 5%!

This ETF has performed well, outstripping the MSCI EAFE index over the past three and five years. As with most investments, of course, we can't expect outstanding performances in every quarter or year. Investors with conviction need to wait for their holdings to deliver.
